The Equity Risk Premium Is the Most Important Number Nobody Can Measure

How much extra return investors demand for owning stocks instead of government bonds drives every valuation model. It cannot be observed directly and reasonable people estimate it several points apart.

The Concept

Equities are riskier than government bonds. Investors therefore require a higher expected return to hold them. The difference is the equity risk premium.

It appears in the capital asset pricing model as the term multiplied by beta, and through that it enters the cost of equity, the weighted average cost of capital, and the discount rate in every discounted cash flow model. It is a foundational input.

Why It Cannot Be Observed

The difficulty is that the premium is about expected returns, and expectations are not directly visible. We observe realized returns after the fact, which is a different quantity.

Realized returns include surprises. If the last several decades were unusually favorable for equities, measured historical returns overstate what investors expected in advance. There is a real argument that the strong long run equity record of the United States partly reflects survivorship, since it was the most successful large market of the twentieth century and other markets experienced expropriation, war, and closure.

We can measure what equities returned. We cannot directly measure what investors expected them to return, and the premium is defined in terms of the second.

The Two Estimation Approaches

The historical approach measures the average realized excess return of equities over government bonds across a long period. The choices involved matter enormously: the length of the window, whether to use bills or long bonds as the risk free asset, and whether to compute an arithmetic or geometric average. Different defensible choices produce estimates spanning several percentage points.

The implied approach works backward from current prices. Take the current index level, forecast future cash flows from constituent companies, and solve for the discount rate that makes the present value equal the price. That yields the premium the market is currently pricing.

The implied method has the advantage of being forward looking and reflecting current conditions. Its weakness is that it depends entirely on the cash flow forecasts fed into it, so an optimistic growth assumption produces a low implied premium.

Why the Disagreement Matters

The sensitivity is severe. In a discounted cash flow valuation, moving the equity risk premium from 4.5 percent to 6 percent raises the discount rate by 1.5 points, which can reduce a calculated value by a quarter or more for a company whose cash flows sit far in the future.

Two analysts using identical forecasts and identical models can reach valuations differing by a third purely from this input. That is not a flaw in anyone's work. It is a genuine uncertainty about a number that cannot be resolved by better technique.

How to Handle It Honestly

The professional approach is to state the assumption explicitly and test sensitivity to it. Present a valuation across a range of premiums rather than a single point estimate, and let the range communicate the uncertainty rather than hiding it behind a decimal.

A model presenting a precise target price built on an unstated equity risk premium assumption is expressing false confidence, and recognizing that is a useful habit when reading anyone else's research.

The Bottom Line

The equity risk premium drives every valuation and cannot be measured directly. State your assumption, show the sensitivity, and treat any single point valuation that depends on it as one scenario rather than an answer.
